Exchange Traded Options ETOs , also known as Options, are a derivative security. That is, their value is derived from another asset, typically a share or stock market index. The technical description of an ETO is; "The right but not the obligation to buy or sell a given security at a certain price within a given time". There are two main types of ETOs, called Puts and Calls.

By their nature, ETOs typically offer leverage. That is, a move in the value of the underlying asset will typically result in a greater move in the value of the ETO — as such ETOs can magnify both your gains and losses.

Trading ETOs is risky and should not be attempted unless you have a sound understanding of their characteristics and the market they operate on. This is due to the accelerating nature of time decay.

NZX Markets

The main reason people buy and sell ETOs is to either generate a capital profit or receive income. As with any investment, there are risks associated with trading ETOs. These risks can result in your bought ETO investment losing value or your sold ETO gaining value, and with ETOs having an expiry period there are time decay factors to consider which impacts your ETO position. As a derivative of shares in the market and with the share market as a whole gaining in value overtime, consideration to the appropriate use of a range of ETO strategies needs to be fully understood and cannot guarantee future performance.

For this reason, you as the investor should choose your investments carefully and monitor their performance so you can adjust them if required. ETOs are a versatile investment asset in the sense they can be used to achieve multiple investment objectives.

Three examples are shown below: Think of buying call options as a cheaper way to buy the stock. As the stock you are following has a set-up to rise further in price, you purchase a Call Option.

The stock price rises with your option gaining value and achieving your capital growth strategy outcomes. If the option expires below the option strike price, you retain the income that you received, and are in a position to sell further options for more income. Options enable you to purchase share or portfolio downside protection. Over this amount, brokerage of 0. For more details on fees and charges refer to the nabtrade Financial Services Guide.

ETO Capital Growth strategy Think of buying call options as a cheaper way to buy the stock. ETO Portfolio protection strategy Options enable you to purchase share or portfolio downside protection. Benefits Capital Gains — Bought ETO price rises in value. Recurring income — selling ETO against your existing shares provides a source of Income.

Cheaper entry — ETOs are significantly cheaper to buy than shares, meaning an investor can have exposure to a company's shares without directly purchasing the shares. Risk is limited — except for ETO selling, the risk in buying options is limited to the premium the investor pays for the ETO.

Fractional disposal — unlike a property investment, you can sell a part of your ETO holding to meet any urgent cash needs. This is unlike a real-estate property investment where you cannot for example, sell just a bedroom, to meet urgent cash needs. Risks Capital loss - loss of your investments value due to a fall in price of your bought ETOs, or being forced to buy shares which continue to lose value through selling Put Options.

Income loss — selling Call Options provides income that can be lost if the underlying share price rises, or your shares may be sold if exercised. Time sensitive — ETOs have an expiry period which reduces the option's value as it gets closer to the expiry date. Leverage — ETOs are a leveraged derivative instrument, while buying options is cheap compared to the underlying shares, the leverage factor amplifies both losses or gains on your position.

Liquidity risk — although rare, the risk that there may not be a buyer when you wish to sell your ETO. FX or foreign exchange risks — the value of your ETO investments may be affected by change in FX rates. Complete the online ETO questionnaire and associated ETO risk documentation, and send in the ETO document for processing.
